The basics for the engine seem right (sound and feel), so I would guess that the harness collecting the RPM data is somehow being influenced by the mag circuit. Run you mag wires down and make sure they are  1) shielded and 2) not run really close to the tach wires.  Shielding the mag switch wires is really a benefit for radio and instrumentation performance.
